The other day, my friend Mike hit me up with a question about taxes on reinvested money. Now, Mike’s been investing for a minute, but like a lot of folks, he gets confused when it comes to the tax side of things. Since I’m currently grinding through my Series 65 exam prep, I figured this was the perfect opportunity to break down some of the key tax concepts I’ve been studying. Trust me, this stuff can get complicated, but once you understand the fundamentals, it all starts to make sense.

Marginal vs. Effective Tax Rates: The Foundation

Let me start with something that trips up a lot of people – the difference between marginal and effective tax rates. Your marginal tax rate is the highest rate you pay on your income, essentially the tax rate on your “next dollar earned.”

Here’s how it works in practice. In 2024, a single individual with taxable income over $243,726 gets taxed at 35% on each dollar above that amount, until they hit $609,350, where the rate jumps to 37%.

Let’s say you’re single and made exactly $250,000 in taxable income. Your marginal tax rate would be 35% because that’s the rate applied to your highest dollars earned. If someone gave you a $10,000 bonus, you’d pay $3,500 in federal income tax on that bonus (35% × $10,000).

But here’s where it gets interesting – your effective tax rate tells a completely different story.

Even though you’re in the 35% marginal bracket, you’re only paying an effective rate of about 24.18% on your total income. That’s because the lower portions of your income are taxed at much lower rates.

Filing Status: It Matters More Than You Think

Your filing status can significantly impact your tax bill. The status that typically results in the highest income tax burden is “single.” If you’re a single parent with dependent children, filing as “head of household” will generally save you money compared to filing single.

Your tax filing status is determined by your marital status as of December 31st of the tax year, so timing matters if you’re planning major life changes.

The 2019 Alimony Rule Change: A Game Changer

This one caught a lot of people off guard. Effective January 1, 2019, the tax treatment of alimony payments was completely reversed.

Before 2019:

  • The person paying alimony could deduct the payments
  • The person receiving alimony had to report it as taxable income
  • Alimony counted as eligible income for IRA contribution purposes

After 2018:

  • No deduction for the person paying alimony
  • No taxable income for the person receiving alimony
  • Alimony does NOT count as eligible income for IRA purposes

Here’s a real example from my study materials:

Chuck and Alice divorced on November 2, 2018, after a 10-year marriage. Under court order, Chuck pays Alice $1,000 per month in alimony and $600 per child per month in child support. Chuck may deduct $12,000 of alimony payments on his federal tax return, and Alice must report $12,000 as taxable income. Had the divorce taken place just two months later (in 2019), Chuck would not have been able to deduct the alimony and Alice would not report it as income.

Child support, by the way, has never been deductible for the payor or taxable income for the recipient, regardless of when the divorce occurred.

Investment Income: Where Things Get Tricky

Municipal Bonds

Municipal bond interest is generally tax-free at the federal level, but here’s what many investors don’t realize: capital gains on municipal bonds are fully taxable. If you buy a municipal bond and later sell it for more than your cost basis, you’ll owe capital gains tax on the profit.

This also applies to capital gains distributions from municipal bond mutual funds. The income distributions may be tax-free, but any capital gains are always subject to taxation.

TIPS (Treasury Inflation-Protected Securities)

TIPS have a unique tax treatment that can surprise investors. As Treasury securities, they’re exempt from state and local income taxes, but the federal tax treatment is more complex:

  • The annual interest payment is taxable as ordinary income
  • The annual increase to the principal (inflation adjustment) is also taxable, similar to zero-coupon bonds
  • You pay tax on the inflation adjustment each year, even though you don’t receive the money until maturity or sale

Dividend Reinvestment Plans (DRIPs)

This is where Mike’s original question comes in. Many investors think that reinvesting dividends somehow delays or reduces their tax liability. That’s not the case.

When you participate in a DRIP, you’re taxable on the dividends in the year they’re paid, just as if you had received them in cash. However, those reinvested dividends do increase your cost basis in the stock, which reduces your capital gains when you eventually sell.

Here’s a detailed example:

KAPCO DRIP Example:

  • Initial purchase: 100 shares at $100 = $10,000
  • Dividends received over 5 years: $2,200 (purchased 20 additional shares)
  • Sale price: $110 per share for all 120 shares

Tax Calculation:

  • Proceeds: 120 shares × $110 = $13,200
  • Adjusted cost basis: $10,000 + $2,200 = $12,200
  • Capital gain: $13,200 – $12,200 = $1,000

Even though the investor received $3,200 more than their original investment, their capital gain is only $1,000 because the reinvested dividends increased their cost basis.

Cost Basis: The Foundation of Capital Gains

Understanding cost basis is crucial for accurate tax reporting. Your cost basis determines the size of your capital gain or loss when you sell an investment.

Stock Dividends and Splits: When you receive stock dividends or splits, your total investment value stays the same, but your cost basis per share decreases.

Example: You buy 100 shares of RST at $55 per share ($5,500 total). The company declares a 10% stock dividend, giving you 10 additional shares. Your cost basis becomes $5,500 ÷ 110 shares = $50 per share.

The Lower the Basis, the Higher the Gain:

  • Shares with $50 cost basis sold for $60 = $10 capital gain per share
  • Shares with $55 cost basis sold for $60 = $5 capital gain per share

Tax-Loss Strategies: Wash Sales and Tax Swapping

The Wash Sale Rule

The wash sale rule prevents you from claiming a tax loss if you repurchase the same or “substantially identical” security within 30 days before or after the sale.

Example: You sell 100 shares of ABC at a $10 per share loss, then repurchase 100 shares of ABC 15 days later. The $1,000 loss is disallowed, and your new cost basis becomes the repurchase price plus the disallowed loss.

Important: The wash sale rule only applies to losses, not gains.

Tax Swapping

This strategy allows you to realize losses for tax purposes while maintaining your market position. You can sell an ABC 8% bond maturing in 2030 at a loss and immediately buy an XYZ 8% bond maturing in 2031. Since these are not “substantially identical” securities, you can claim the loss while maintaining similar investment exposure.

Home Sale Capital Gains Exclusion

One of the most valuable tax breaks available to homeowners is the primary residence capital gains exclusion:

  • Single taxpayers: Up to $250,000 exclusion
  • Married filing jointly: Up to $500,000 exclusion

Real Example: Chloe and Edgar bought their home 30 years ago for $50,000. They sell it for $600,000 when they downsize for retirement. Their profit is $550,000, but they only pay capital gains tax on $50,000 ($550,000 profit – $500,000 exclusion).

Alternative Minimum Tax (AMT)

The AMT is a parallel tax system designed to ensure high-income taxpayers pay a minimum amount of tax. Certain “tax preference items” must be added back when calculating AMT. If your AMT liability exceeds your regular tax liability, you pay the higher AMT amount.

Remember, tax laws are complicated and change frequently, so always consult with a qualified tax professional for your specific situation.
